The EMI formula

EMI = [P ร— R ร— (1 + R)N] / [(1 + R)N โˆ’ 1]

  • P = principal (the amount you borrow)
  • R = monthly interest rate = annual rate รท 12 รท 100
  • N = number of monthly instalments (tenure in months)

A worked example

Borrow $10,000 at 12% per year for 2 years:

  • P = 10,000
  • R = 12 รท 12 รท 100 = 0.01
  • N = 24

Plug in and you get an EMI of about $470.73 per month. Over 24 months you pay roughly $11,298 โ€” meaning about $1,298 in interest on top of the $10,000 you borrowed.

Why your early EMIs barely touch the principal

Each EMI is split between interest and principal. Early on, the outstanding balance is large, so most of your payment goes to interest. As the balance shrinks, more of each EMI chips away at principal. This is called amortisation, and it is why paying a little extra in the early years saves disproportionate interest.
